make a create your image in photoshop, add an alpha channel and save as a .tga (once you've added the aplha channel it's a RGBA .tga, 32bit)
good guide how to do that here in case you don't already know: http://taspring.clan-sy.com/phpbb/viewtopic.php?p=75495

then you need to download this:

use it to convert your .tga into dds. i've tried using GIMP but it mucks it up for me, this convertor seems best.

black on the alpha channel is transparent

Hmmm, your files didn't include an alpha channel...

I'll try (and I already had the DDS plugin)

What settings do you use on the DDS plugin when saving?
