It's not a spelling mistake - it's meant to say "PACE" and not "PEACE"...

I don't get it. Is the joke supposed to be the flag, or is the flag correct and it's an acronym for something, but the reporter didn't realize it?

It's from a peace march that is held in Italy. 'Pace' means peace in Italian.
The sign and the caption are both correct, just the caption has translated it into English.
